International bond mutual funds may just be the ticket to profit from the U.S. dollar’s swoon.

A drop in the dollar boosts the value of the principal and interest paid by foreign bonds to U.S. investors. High-quality international bond funds, that don’t fully hedge their currency positions, enjoy the biggest bang for the ‘buck’

But, beware … an unhedged fund is very much a currency bet. And, investors take on both currency and interest-rate risks when buying such bonds.

There is a lot of guessing going on that the Fed may raise its benchmark interest rate later in the year, which would give the dollar a much-needed lift. On the flip side, the ECB could very well reduce its target rate to give the euro some breathing room against the U.S. dollar and other currencies.

International fixed-income funds worthy of consideration are T. Rowe Price International Bond, BlackRock International Bond, and the Pimco Foreign Bond.

The T. Rowe fund doesn’t hedge its currency exposure. It includes European government bonds – primarily those of France, Germany, Italy, and Spain – at least as of mid-2002. This is purely a euro play, riding the euro’s strength, at the expense of the falling dollar.

The Pimco fund offers less risk. The BlackRock fund switched to a non-hedged strategy in September of 2003, thereby risking more volatility for the sake of higher returns.

Other vehicles that have done well in the risk arena are high-yield funds, emerging-market debt funds, and taxable bond funds.
