Ever wonder what’s behind irrational exuberance? (November 23/03):

This should come as no surprise to you, as I am sure you can see yourself in this picture.

I hate to disappoint you but psychology, not cash flow, rules the markets. More specifically, people engage in heuristics, which are mental short cuts they use in every day normal life. It’s actually a lazy man’s way of thinking. It’s really just a mental process whereby they form erroneous conclusions about markets, other people, things, etc. – without thinking the situation through clearly.

Take, for example, the stock market rising for no apparent reason. ‘Joe Six-Pack,’ being bigoted (i.e., has a view that is not at all supported by the facts), may be completely impervious to the inherent risks, given underlying weak fundamentals. He may just like the idea of investing in the market at a particular point in time because everybody else is doing it. An easy way of thinking, without having to work at it. And, then he wonders why his returns are doing do poorly.

Instead, he should perhaps be following some sort of wiser philosophy like buying stocks with ulta-low price-earnings ratios or, even better still, stocks with historical five-year earnings growth rates of 25% or better, and a price-earnings ratio of 12 or less. In time, facts always come out on top.

Meanwhile, as at November 29/03, investors are willing to pay the equivalent of the next 88 years' earnings for Amazon.com and only the next 11 years' earnings for Sears. It will take Amazon at least 10 years to catch up with Sears' sales levels at current rates of growth. Go figure.

Ah well, people are people and, if they weren't, Wall Street would be some sleepy little alley that began at a church and ended at a river bank, with nothing in between.
