The Straddle

The use of debit strategies is suggested when implied volatility is low. Straddles and strangles are two such strategies. In either case, the underlying bias is considered to be neutral. But, you can also use them where the bias is slightly directional.

How a straddle works … When you want to trade a stock, but aren’t sure of its direction, that’s where a straddle comes into play. You would buy an ATM put and an ATM call, both with the same expiry date. Since IV is a significant factor in an option’s cost, and IV has a tendency of reverting back to the mean, you should consider using options with a low IV. When the underlying stock starts to move in either direction, the losing position loses less than the winning position gains. Plus, the reward is potentially unlimited. The risk of loss, on the other hand, lies in the debit of the trade. This only occurs if the stock closes right at the strike price.

If you are reasonably bullish on a stock, you would be well advised to use a call that is somewhat in the money, thereby achieving a higher delta. In so doing, you are using an option that skews the delta toward the direction you expect the stock to move in. If the stock moves further into the money, a higher delta produces a larger gain.
