Taking Advantage of a Weak U.S. Dollar (November 24/03):

If you believe that the U.S. dollar has further downside risk, one possible way to benefit from such bearishness is to buy an option (a put or two) on a dollar index futures contract.

The U.S. Dollar Index trades on the New York Board of Trade, and it measures the market value of the dollar against the trade-weighted average of six currencies. There are 17 countries represented in the index; there are 12 countries that use the euro.

The value of these currencies can’t easily be manipulated by any one country (or entity or government) and, as such, is pretty much freely determined by market forces and market participants.

The U.S. Dollar Index was created in 1973 – two years after Nixon closed the gold window. It was also the year that the gold standard was completely abolished – the year that gave birth to a doomed dollar, once debt started rising.

The use of this options strategy has three important advantages:

First, your risk is limited to your investment. You know exactly how much you have at stake.

Second, you make multiples of what the index actually moves, since options give you leverage – i.e., if you bought a put for $260, you could have made $1,110 for every 10 points the index moves.

Third, there's no limit to how much you can make. If the dollar really crashes, you could make ten to thirty times your investment. A $10,000 investment could turn into $100,000 to $300,000 – a small fortune, in other words.
