Putting the VIX in Perspective -

In actual fact, the VIX is the market’s expectation for the variability of equity returns over the life of a 30-day option. Riskier assets are seen to be worth less in the market than less risky ones and, therefore, the VIX is generally negatively correlated to equity returns.

The VIX has had a -0.67 correlation with equity assets since 1990. In addition, the VIX has been substantially more volatile than the S&P 500 index.

The market invariably sells off as bad news enters the market, and the VIX rises quickly in situations where the market falls off sharply.

The market invariably rises as good news enters the market (reinforcing investors’ opinions about future value), and the VIX falls slowly. The VIX has actually risen in a sharply rising equity market – in extreme cases.

Volatility is a range-bound indicator, in that it cannot fall to zero, nor can it grow to the sky. Alpha (i.e., beating the benchmark being traded against) can potentially be achieved by adopting a strategy of selling as the VIX rises, and buying as it falls.
